What Is Options Trading?

When you buy an options contract, you are given the right, but not the obligation, to buy or sell an underlying asset at a set price within a specified time frame.

Options trading is a type of investing or trading that allows you to buy or sell options, usually as a way to bet on the direction of a stock’s price.

In general, if you think the price of the underlying asset will go up, you would buy a call option; if you think it will go down, you would buy a put option. Options trading is often used by investors as a way to hedge against other positions that they have in the market.

For example, if you own shares of a stock that is starting to look like it might decline in value, you could buy a put option as insurance against your shares losing value. Options trading can be complex and risky, so it’s important to understand how it works before getting started.

The Benefit Of Options Trading

Options trading can be an effective way to manage risk and generate potential profits. By buying options, investors can gain exposure to underlying assets without incurring the full cost of ownership. This is because a stock options contract typically controls the movement of 100 underlying shares. When you buy an options contract, you are buying the option to buy or sell a stock, not the underlying stock itself. This means that you may benefit from the movement of the 100 underlying shares without having to incur the full expense of buying 100 shares. This is why an options contract is referred to as a leveraged derivative.

For example, options can be used to hedge against a decline in the stock market or to speculate on the direction of a particular security. Options trading can also offer significant leverage, which can magnify gains (or losses). As with any investment strategy, options trading involves risk and should be undertaken with caution. However, for investors who are comfortable with the risks, options trading can be a powerful tool for achieving their investment objectives.

The Risks Of Options Trading

Options trading is risky by default. You risk the price of the options contract (in most cases) to potentially profit in a move in the underlying asset. Many times, traders find that it is difficult to predict the direction of the market in general, much less a specific stock.

In addition, options contracts typically have a limited lifespan, so traders and investors must factor in things like time (theta) decay. There are other variables, such as implied volatility, that can greatly affect the price of an options contract. So much so that traders who do not take these things into consideration when entering a trade often lose money.

For the most part, it’s safe to assume that any trader who endeavors to trade options without understanding the core concepts involved will likely blow out their trading account in a short period of time. It is for these reasons options trading is not suitable for everyone.

Before engaging in options trading, it is essential to understand the risks involved, develop a robust trading plan, and practice risk management.

Tips For Becoming A Successful Options Trader

1) Educate yourself. There’s a lot to learn about options trading, from the different types of options to understanding the Greeks, market fundamentals, and much more. Consume as much information about trading psychology as possible. Fully understand the risks involved. The more you know, the better prepared you’ll be to make profitable trades.

2) Have a trading plan. A real trading plan means establishing an entry point and exit point and the time frame in which the trade will take place. You’ve established how much you’re willing to risk on the trade, and you’ve written it down in your trading journal. A robust trading plan will help you make smarter decisions and avoid emotional mistakes.

3) Risk Management: Your number one job as a trader is to NOT lose money. Start with small trades. Proper risk management is different for everyone. Typically risk management means you’re not over-positioned. What does that mean? Not having too much capital in any one trade. This number is different for every trader due to risk tolerance and account size. Risk management also means that you get out of trades when they are no longer profitable.

4) Be patient. NO FOMO. Options trading isn’t a get-rich-quick scheme. Is it possible? Yes. Is it likely? No. What’s more certain is that the market will seize every opportunity to take your working capital. Options trading is a lot like baseball. A batter will wait for a pitch that he knows he can hit. If you swing at every pitch, you’ll strike out. Similarly, if you chase every move in the market, you’ll blow out your account. The simple fact is that traders who are impatient will give their money to other traders who are patient. Options trading is a long-term game, and rushing into trades can lead to big losses. It’s important to be patient and wait for the right opportunity before making a trade.

5) Have realistic expectations. Options trading is risky, and there’s no guarantee that you’ll always make money. Don’t expect to get rich quickly, and don’t get discouraged if you hit a losing streak. Successful options traders learn to adapt to the ever-changing market conditions. This means having different tools in your belt for different market conditions. It’s impossible to learn these strategies overnight, but surrounding yourself with experienced traders in a live trading room can hasten the process.

In Conclusion

Options trading is an incredible way to earn money. In time, it may become a lifestyle for you if you are willing to spend the next 12-16 months learning the core principles and strategies involved. One way to reduce the learning curve, and the amount of time involved with learning, is by trading side by side with traders who are already profitable.
